I am now the proud owner of a White Ensign tea towel from I think Nautacalia.

Sooner or later I'm going to have to dry it out on the boat using pegs.

Can I legally do this ?
 
:D Folded over the guardrails is unlikely to cause a problem. But I suspect you will want to peg it to the backstay by the hoist just for the fun of it.

I can just see some CPO sending a party down to confiscate it with a similar tongue in cheek "because I can" attitude.

Only if you fly your clubs dish cloth in the senior position

who flys the white ensign! It isn't hard to tell that he's a timber merchant: his boat is carvel planked, somewhat faded hardwood and his spreaders, well, they are obviously made from gloss painted 50 X 75 PSE with no taper whatsoever!

You would be considered the senior yacht in the anchourage so when you grabbed it to dry your plates the surrounding yachts,probably keeping an eye on you would be required to dowse there "I have been to Dawlish " souvenier tea towl etc.
